The Sustainability of the Competitive Advantage
“A firm is said to have a competitive advantage when it is implementing a value creating strategy not simultaneously being implemented by any current or potential competitors”
The competitive advantage, a concept introduced by Michael Porter in 1985 has become one of the key concepts in management science today. Over the past 25 years, a large body of literature engaged in analyzing how organisations can achieve and, more importantly, sustain a competitive advantage (Pralahad and Hammel (1990), Barney (1991), Peteraf (1993), Hall (1993) etc.). During this process, two different perspectives or ‘schools of thought’ emerged. The first school of thought is based on the internal environment i.e. the fundamental attributes of an organisation, in terms of strengths and weaknesses determine a firm’s ability to compete. This perspective is called the resource based view and was introduced by Jay Barney (1991). The second school of thought is that an organization’s competitive ability depends more on the external environment and industry attractiveness. This perspective is referred to as the market based view and was largely triggered by Porter. Figure 1.1 below schematically illustrates the fundamental difference between the two ‘schools of thought’.

This document is going to investigate both perspectives with regards to achieving a sustainable competitive. In the first section, the market based view of the firm is analyzed. In the second section, the resource based view is analyzed. Finally, section 3 will compare the two perspectives with regards to achieving a sustained competitive advantage in terms of their feasibility.
The Market Based View of the Firm
The market based view argues that the success of an organisation is not determined by its internal characteristics, but depends on the environment it operates in. Hence, the organisation is regarded as a ‘black box’ and the opportunities for a sustained competitive advantage lie within the industry structure. Industry here refers to a group of firms producing a similar good or service. The underlying assumptions of the market based view are that resources are homogenous and perfectly mobile.
The theory of the market based view originated from Mason and Bain (1950) who link the structure of an industry to a firm’s success in the so-called Structure-Conduct-Performance-Paradigma. They argue that the key factors for the success of an organisation are entry barriers, number of players in the market as well as the elasticity of demand. In 1980, Michael Porter further developed this idea in his book ‘the competitive advantage’, which is one of the cornerstone literatures in management science today. In his work, Porter introduces a framework of so-called ‘five forces’, that determine the rivalry within an industry, as well as three ‘generic strategies’ that organisations can adopt to be successful.
In his ‘five forces’ framework, Porter asserts that four main drivers in the industry structure determine the attractiveness of, as well as the competitive rivalry within an industry. In figure x.x below, the five forces argument by Porter is schematically illustrated:

The threat of new entrants, i.e. how easy is it for new organisations to enter the industry; 2. The bargaining power of suppliers and buyers, i.e. how much negotiation power to organisations and customers have, for example are they price takers or price makers; 3. Threat of substitutes, i.e. are there many substitute products, and how probably is it that substitutes products will evolve in the near future.
The five forces of Porter apply to any market, domestic or global. The forces influence prices, costs and required investments as well as the return on investment (RoI) of a firm. The bargaining power of buyers influences the price a firm can charge for a good or service. The bargaining power of suppliers affects the costs of raw materials and other inputs and hence determines production costs. The threat of new entrants depends on the investment required to access the market, e.g. the aircraft industry has extremely high entry barriers due to its capital intensity, whereas opening a restaurant has relatively low barriers to entry. The threat of substitutes depends on how easily products in an industry can be substituted and the probability of the industry products becoming obsolete due to technological innovation. These forces determine the intensity of rivalry within an industry and therefore, the industry attractiveness. In an industry where these forces are strong, and rivalry is high, it is much more difficult for organisations to operate than if they are weak. The strength of these forces can vary between industries and over time.
Porter argues further, that in order for any firm to be successful in any industry, it has to follow one of the three generic strategies he proposes. The generic strategies are:
Cost Leadership
As the cost leader, a firm strives to have the lowest cost based in its production process. Thereby, it can offer the lowest prices within an industry. This can be achieved by exploiting economies of scale. Examples of organisations that employ this strategy to day are Aldi and Ryanair.
Differentiation
A firm can also try to differentiate their product in terms of quality and charge a premium for the extra value-added. An example of a firm that adopts this strategy today is Apple.
Focus
A focus strategy is aimed at a niche market or special segment of consumers. An example of an organisation that employs a differentiation-focus strategy is Lamborghini.
Porter argues that it is essential to follow one of these strategies in order to be successful. Firms that do not implement this and engage in more than one strategy are referred to as “stuck in the middle”.

Hence, the two key factors to achieve a sustainable competitive advantage according to the market based view are the attractiveness of an industry (intensity of rivalry) as well how an organisation positions itself within the industry structure. This competitive positioning explains why some firms are more profitable than others. Through their choice of strategy companies can improve or erode this position. Therefore, to achieve a sustained competitive advantage the market has to be analysed to realize the perfect market fit. Porter summarizes this argument by saying:
“[…] competition is at the core of the success or failure of firms” Porter (2004)
A criticism of this school of thought is that it is a one-sided view, which only includes the structure of the industry but excludes the operations within a firm. Furthermore, the access of resources can vary within one industry and not all resources are homogenous.
The Resource Based View of the Firm
No product is viable without generating positive economic value, thereby implying that extra value must be created out of its inputs. While extra value is necessary, it is not sufficient to achieve a positive profit. Profit requires the value to exceed that of its competitors because under the assumptions of perfect competition, prices will be driven down, up until only normal profits are being made. The Resource Based View (RBV) explicitly looks for the sources to achieve a SCA in the internal environment of an organization and thereby, the factors that cause profits to vary. It then aims to explain why firms in the same industry might differ in performance.
The RBV examines the link between a firm’s resources and a Sustained Competitive Advantage (SCA). As we know it today, the RBV originates from Porter’s value chain logic, which was further developed by Barney (1991). Going back even further, Alderson (1965) recognized that firms should differentiate themselves in front of the consumer. Yet a more direct predecessor can be found in Wernerfelt (1984).
The value chain analysis is a process, whereby organizations can isolate and determine resources and capabilities in their value chain that differentiate them from their competitors.
Barney (1991) examined the attributes that these isolated resources and capabilities need to possess in order to explain a SCA.
It is important to highlight that the RBV focuses on how a SCA can be achieved by the means of the internal resources rather than the external environment. Hence it aims to explain differences in the performance of organisations within the same industry, based on differing internal resource endowments.
In order to understand the RBV, one must first define what is meant by resources.
“Firm resources include all assets, capabilities, organizational processes, firm attributes, information, knowledge, etc. controlled by a firm that enable the firm to conceive of and implement strategies that improve its efficiency and effectiveness.”
(Barney, 1991a: 101)
Hence resources can be both, tangible or intangible. That means they can be of physical (a factory), human (an employee), or organizational nature as well as also be included in what is referred to as a firm’s capabilities. In contrast to the market based view, the RBV assumes a firm’s resources to be heterogeneous and imperfectly mobile and scarce.
The following examples will illustrate the assumptions: Scarcity, imperfect mobility and heterogeneity are necessary to ensure sustainability. For instance, a resource that is simply scarce, such as a superstar athlete for a football team, could simply be hired by another club. His wage will keep increasing until a competitive advantage is no longer generated. Imperfect mobility implies that resources cannot sell themselves to the highest bidder meaning that the case previously mentioned is avoided. In practice this can be created by firms through non-competition clauses in contracts. Another example for resource immobility are co-specialized resources which are simply not worth as much when used outside very specific resource combinations, e.g. Delta landing slots at Atlanta Airport and its long standing customer loyalty in the region.
The central proposition of the RBV as stated by Barney (Barney, 1991a, 2002) is:
“for a firm to a achieve a state of sustained competitive advantage, it must acquire and control valuable, rare, inimitable and non-substitutable (VRIN) resources and capabilities, plus have the organization (O) in place that can absorb and apply them.”
(Barney, 1991a, 2002)
In terms of sustaining a competitive advantage, isolating mechanisms become important. Isolating Mechanisms refer to the economic forces that limit the extent to which a CA can be duplicated or neutralized through the resource creation activities of other firms. An example here comes from the printer industry where Xerox’s wide service network (a resource), which generated a competitive advantage for a while was neutralized through Canon producing printers which simply hardly ever break, thereby removing the necessity of service.
The value of managers within the RBV is the determined by their ability to estimate the future value of a resource more precise than competition, thereby providing the firm with an ex ante source of SCA. Similarly, isolating mechanisms provide an ex post source of SCA. Isolating mechanisms explain why resources cannot be imitated well enough by other firms to compete with the firm that possesses the valuable resource. This includes factors such as causal ambiguity (when the source of the CA is unknown). This is more likely to occur when the resource in question is knowledge based or socially complex. Conner and Prahalad (1996) even refer to knowledge based resources as the “the essence of the resource-based perspective”.
The RBV addresses one crucial shortfall of the MBV by removing the assumption that the strategies firms pursue and resources they control are identical. The MBV on the contrary assumes that should resource heterogeneity exist, it will be short lived as resources are mobile (can be bought and sold in factor markets). While those assumptions were useful in analyzing the external environment, it should now be obvious that with the assumptions of resource immobility and heterogeneity, the RBV addresses a completely different and arguably more realistic direction.
Let us now consider the attributes prescribed as necessary for resources by the RBV in turn:
Valuable – This refers to resources enabling a firm to “conceive of or implement strategies that improve its efficiency and effectiveness” (Barney 1991). This means that opportunities can be exploited and/or threats in a firm’s environment neutralized
Rare – Resources must be rare among a firm’s current and potential competition. That means that as soon as everybody possesses them, a competitive advantage can no longer be drawn from it.
Inimitable – While resources can be the source of a competitive advantage, it takes inimitability in order to create a sustained competitive advantage. That means that other firms cannot obtain them. Reasons here include that to get the resource unique historical conditions would be necessary, causal ambiguity i.e. other firms are not able to understand the link between the resources and the firm’s sustained competitive advantage or social complexity (interpersonal relations between employees for instance).
Non Substitutable – this attribute refers to no strategically equivalent resource can be available that is not rare or imitable. If that would not be the case, other firms would simply use a substitute and erase the competitive advantage.
Organization – Here organization simply refers to an organization being in place to make use of those resources.
Kraaijenbrink et al (2010) conduct a thorough review and assessment of the critiques since Barney (1991) of the RBV. Their excellent work groups them into eight categories, each of which will be briefly summarized to provide a background about the drawbacks:
(a) the RBV has no managerial implications – Here it is argued that the RBV suggest to obtain and develop VRIN resources yet it does not propose any way of doing so, making it irrelevant for a manager’s consideration. However, as the RBV aims to explain existent SCA rather than aspiring to provide managerial description, this criticism while true misses the point.
(b) the RBV implies infinite regress – This refers to there never being an “ultimate” competitive advantage, yet it appears rather irrelevant and goes towards the philosophical goals of management science.
(c) the RBV’s applicability is too limited – this refers to the question of what happens to small firms that do not possess sources of SCA or for instance are happy with their competitive situation.
(d) SCA is not achievable – As skills and resources and the way they are applied by organizations must constantly change, an equilibrium of constantly changing temporary advantages is created. While this is likely to be true in the long run, in the short run this can be false. Yet the length of this substantial short run might be large when looked at from an investors perspective. Yet here it should be highlighted again that the RBV provides ex post explanations rather than ex ante subscriptions which for instance arise through information asymmetry.
(e) the RBV is not a theory of the firm – true, but it never strived to be yet this does not compromise its ability to explain competitive advantages.
(f) VRIN/O is neither necessary nor sufficient for SCA – Armstrong & Shimizu, 2007; and Newbert, 2007 for example are two recent reviews which underline the modest empirical support for the RBV and hence imply significant other factors being at work. Similarly, the RBV neglects aspects of management that might be crucial for a firm in reality, but instead evaluation managers based on their ability to value future resources.
(g) the value of a resource is too indeterminate to provide for useful theory – A very common criticism is that the RBV stand on tautoligicial statements which are true by definition and hence cannot be tested. An example here is Barney 1991 ” Firm resources include all assets, capabilities, organizational processes, firm attributes, information, knowledge, etc. controlled by a firm that enable the firm to conceive of and implement strategies that improve its efficiency and effectiveness.”
(h) the definition of resource is unworkable – While Barney (2001) argues that the strength of the RBV lies within its all-inclusiveness, at the same time this drives the theory towards explaining nothing as it includes everything. Hence it must be true, but is no longer strategically useful. Similarly one could simply include a SCA as a resource then, thereby rendering the theory useless.
Discussion and Conclusion
When examining the two perspectives, both, the market- and the resource based view are basically valid models in order to achieve a sustainable competitive advantage. With regards to managerial implications, both the external (industry structure) as well as the internal environment (resources and capabilities) of an organization are important in order to be successful. However, various criticisms have been raised towards both perspectives. Perhaps the largest flaw of the two perspectives lies within their assumptions. The market based view assumes that resources are homogenous and perfectly mobile. On the other hand, the resource based view assumes that resources are not homogenous and not perfectly mobile.
Recent trends in management science indicate that knowledge and knowledge management of organizations are becoming increasingly important in order to achieve and sustain a competitive advantage. One argument here is that organizations can benefit enormously from sustaining the knowledge of their retiring or leaving workforce. This is specifically the case because today, unlike traditionally, people switch jobs much more often. Employee to employer loyalty has immensely decreased. Kransdorff and Williams metaphorically refer to this phenomenon in an article published in the Harvard Business Review on Knowledge Management 2008, as ‘swing doors and musical chairs’. Thus, if an organization manages to capture and retain the knowledge or ‘know-how’ their employees built up before they leave, this can be an intangible source of a competitive advantage. Furthermore, structural changes in the marketplace, introduced through the technological innovation of the internet, fundamentally change organizational environments (Armstong, Hagel 1997). Today, a much closer relationship with customers can be developed to the extent that they are co-creating products. If properly implemented the relationship formed in this process can also be a source of a sustainable competitive advantage. The relationship that can create a sustainable competitive advantage is referred to by Sawhney et al. (2005) as ‘fan experience’.
In conclusion, both schools of thought are important to consider for any organization and have their right of existence. Nevertheless, fundamental changes that have evolved since then such as structural changes in the marketplace also have to be acknowledged.
